is this piece supposed to retract, engage with the motor, start it, and when it is going at speed, retract again?

Whats supposed to happen is this.
As the starter motor turns it turns the small unit above the big cog. This unit, by the way, is called a Bendix. As this turns it is supposed to move the small cog out to engage with the big cog, This turns your engine over. When the engine is running and you let go of the start button, the starter motor stops and the little cog is supposed to retract due to the spring inside the unit.
If it's not engaging, and this sounds like what is happening, it could be that the cogs on the back of the bendix that touch the starter motor are damaged. This would happen if you pressed the start button with the engine running.

It might even be the battery not having enough power to throw out and mesh the gears. Could you try removing the starter motor and connect it directly to the scooter battery, then try connecting it directly to a car battery, and check if it performs the same, this is just a theory, so comments welcome from others.

That a good point Gavin.
You could try using a car battery to start it as Gavin suggests. That way you'll find out if it is the battery or not, and if the start motor is working fine.

No it will not burn the motor out because the car battery is the same voltage as the bike battery, and the starter motor will only draw the current it needs, the battery will only supply what is required and no more. In fact a car battery is better for starting the bike as it is more able to supply the power required.
There isn't a Baotian dealer as such, only sellers. You should be able to find spares from most sellers on ebay, also check the 'links' section on here.
